ANSWER

1. Go to
http://www.free-codecs.com/download/K_lite_codec_pack.htm
and download the K-Lite Codec Pack FULL.
2. Run and Install the K-Lite Codec Pack. Make sure you do not un-check anything.
3. Open up Windows Movie Maker, go to Tools > Options... > Compatibility.
4. Check “ffdshow Video Decoder."
5. Press OK.
6. Now you can import video .avi files!
I have this same problem.
I have followed ALL the advice on here and still get the identical error message.
I used to be able to make movies with Moviemaker but now it refuses to import ANY video I have made.
Thanks heaps for the solution. After downloading the XviD Codec, my problem got resolved.

I keep getting the same mseasge (not enough space,source folders ) again and again. Maybe my copy is terrible who knows. I went with a different software now. Pinnacle -was simple after spending to many hours trying to fix wmm I give up. thanks anyways.

all you have to do is to update your windows media player. and thats all. :D
If you don’t want to update your WM Player or WM Maker, then download and install the 'official' XDiv & DivX codecs from divxmovies(dot)com/codec/ and xvidmovies(dot)com/codec/
It works for me ;)
Just say 'no' to install unnecessary codec packs with tons of spyware and other malware inside !!!
